SIE EXAM TUTORING TIPS - OPTIONS
The options portion of the Securities Industry Essentials (SIE) Exam can be one of the biggest hurdles for candidates entering the financial industry. Because the SIE does not require firm sponsorship, many test-takers have no prior background in finance, making the vocabulary and mechanics of options feel like a completely foreign language.
Unlike the more advanced Series 7 Top-Off Exam, the SIE does not require you to calculate complex multi-leg options strategies like spreads or straddles. Instead, FINRA focuses heavily on the foundational concepts:
-
The rights of the buyer versus the obligations of the seller
-
Recognizing bullish versus bearish strategies
-
Identifying basic hedging techniques (protective puts and covered calls)
-
Determining whether a contract is in-the-money, at-the-money, or out-of-the-money
The math required for SIE options is straightforward. The real challenge is mastering the underlying concepts and knowing when and why an investor would use a specific contract.
Test your knowledge with these three foundational SIE-level practice questions. If you find these challenging, our targeted SIE Exam Tutoring can help you master the material and pass your exam on the first attempt.
PRACTICE QUESTION 1: BASIC MECHANICS
An investor sells one XYZ Nov 45 Put option for a premium of $3. Which of the following statements is true regarding this investor's position?
A) The investor has the right to sell XYZ stock at $45 per share.
B) The investor has the obligation to buy XYZ stock at $45 per share if exercised.
C) The investor has the right to buy XYZ stock at $45 per share.
D) The investor has the obligation to sell XYZ stock at $45 per share if exercised.
Answer: B
Explanation: As the seller (writer) of a put option, the investor has taken on an obligation to buy the underlying stock at the strike price ($45) if the buyer chooses to exercise the contract. Buyers get rights; sellers get obligations. Put options are the right to sell, so the seller is obligated to buy.
PRACTICE QUESTION 2: FOUNDATIONAL HEDGING
An investor owns 100 shares of ABC common stock currently trading at $60 per share. They want to protect their investment against a potential downside market correction without selling the stock. Which strategy provides the most effective protection?
A) Buying an ABC call option
B) Selling an ABC call option
C) Buying an ABC put option
D) Selling an ABC put option
Answer: C
Explanation: This strategy is known as a protective put. By purchasing a put option, the investor establishes a guaranteed "floor" price at which they can sell their stock, protecting them from severe losses if the stock price plummets.
PRACTICE QUESTION 3: IN-THE-MONEY VS. TIME VALUE
A customer buys 1 JKL Mar 50 Call option when the market price of JKL stock is $54. The customer pays a premium of $6. What is the intrinsic value and the time value of this option contract?
A) Intrinsic Value: $4 / Time Value: $2
B) Intrinsic Value: $6 / Time Value: $0
C) Intrinsic Value: $2 / Time Value: $4
D) Intrinsic Value: $0 / Time Value: $6
Answer: A
Explanation: A call option is in-the-money (has intrinsic value) when the market price of the stock is higher than the strike price. Here, the stock is at $54 and the strike is $50, giving it $4 of intrinsic value ($54 - $50). The remaining portion of the $6 premium paid is time value ($6 premium - $4 intrinsic value = $2 time value).
